In the list of feature sin 2.1, this is on it:

-Option to delete all data after 10 incorrect password attempts

    What exactly is this?

I dont have 2.1 installed yet (waiting for jailbreak) but I saw this and I was curious.

so like when you have a pw on your ipod and instead of locking your ipod/iphone for a few min or until you connect to itunes, it formats it?

yeah which in my own opinion is kinda messed up cause if you get caught with something on your ipod in school and you dont tell them your password it will hurt you more than them trying to get into your ipod

no reason to select that option unless you have some confidential info that you don't want someone else to see.
