What you do, is attempt to go into DFU mode (hold the power button and home button at the same time), and as soon as the "USB Device Not Recognized" error box goes away, you let go of the power button but keep holding the home button, but not for 5 seconds, do it for 10+ instead. This works for me, cause if i only hold it for 5 it'll tell me unrecognized again.
Let me know if this works please, cause it worked for me.

Also if it still doesn't work, chances are you don't have LibUSB.
i'm not sure if i'm legally allowed to distribute it, so just look around for it or search it.

Ah okay, well sorry then. It worked for me cause i tried to DFU it like, 20 times.. and it kept saying unrecognized, so one time i accidentally held it for 10 seconds instead of 5 and then it worked and i was like wtf? lol so then i tried it again like 2 or 3 times to see if that did it, and it did.

What did you do after you got into DFU mode? I tried restoring in iTunes with errors, is that what you did?
Edit: Nvm, figured out my own way using the same method

i had this same problem for like 2 hours until i figured out how to do it and i was like o.o i should go post on the forums.
And TheKKKiller, once you do this, you gotta do the step where you do iRestore.exe -f and send the file from the older firmware into the iPod.

And in case i totally lost you,
that would be Steps 5, 6, and 7 on this guide:
    http://www.ifans.com/forums/showthread.php?t=137843
And i used this guide, and successfully jailbroke my iPod Touch 2g that is now running firmware 2.2.1, so just wanted to clear that up

    Ricky54326, you rock!
to make things clearer, whoever is following the steps can go to device manager, usb controllers, and you should see the dfu driver once all the steps are completed
