What is the version of the iTunes you are using? Upgrade to iTunes 8, and you will have an Applications tab!

If it's a 1st gen, the your touch needs to be running firmware 2.x to use applications.

    Here are the steps:
    1. Install iTunes 8.1 or later
    2. Install the latest version of iPod touch firmware (2.1, cost $9.95)
    3. Connect your iPod touch
    4. Install the firmware on your iPod
    5. After installation completes, iPod should show up with an Applications tap.
    6. Click on the Applications tap and select the Apps you want and sync.

You'll need to have iTunes 8 or higher in order to see the Applications tab.

It is also an option in iTunes 7.7, but you must turn it on manually:

The application tab should look like this:

Note that you need to have Firmware 2.0 on your iPod touch, like others have said above.
