dude this is happening to me too. everytime i plug in my ipod it says this ipod cannot be used because the software isnt installed. i checked all the folders and the firmware is where it needs to be but it just isnt working. also when i put my ipod in recovery mode, my computer doesnt even recognize it. tells me the drivers need to be installed but it never finds the right drivers.

I fixed this problem sorta. The problem is the OS. I've gotton my Ipod to work on another computer, as well as another OS on my computer. On this one I get the same thing. I think either the installation is corrupted, or I'm missing a critical system file. Anyone know how to wipe all Apple stuff from the computer short of reinstall/ reformat?

I don't know if your problem was solved (or if you're still checking back at this) but I had the SAME issue with my iTouch. The only difference is that I was able to get my iTouch to work on iTunes but the album artwork was appearing weird on my iTouch. So I uninstalled iTunes and that message popped up and I've been trying to figure out how to fix it all day.
I JUST fixed the problem last night and this may help you:

Go to control panel from the start menu and open the Add/Remove Programs folder.
REMOVE iTunes, Apple ANYTHING (like Apple Mobile Device Support and Apple Software Update), AND Quicktime.
    Restart your computer.
Go into C:/Program Files and delete the iTunes folder and iPod folder if they are still there. EMPTY the recycle bin.
    Restart your computer again.
Download the iTunes version WITH Quicktime.

I don't know if it made any difference, but I deleted my songs from the library before I did all of this. Make sure to back up your music though. And when I finally got it to connect again, I restored my iTouch to it's factory settings just to be sure. Thankfully I did because it accepted my iTouch as a new iPod on the computer now.

Hopefully that will help you cause it worked on my computer just now.
    =)
