So when iTunes backs up my iPod, what is it actually doing?
What settings does it actually save?
    Saved settings for my apps?

Let's say iTunes deletes everything off my iPod to re-sync it to the current library and adds the same applications onto my iPod. Would the applications have the settings and such from before?

    Pretty much spot-on.
It safes application settings, General settings - and most importantly your
firmware version. Should you ever dare to Jailbreak your iTouch/Phone,
and you muck it up, iTunes will restore everthing you had before you stuffed it up.

Quite reassuring to have when you're in a nasty situation.
