I've downloaded the 2.1.0 firmware, and when I Shift-Click the Restore button in iTunes 8, it errors, reset's my ipod touch, and makes me download 2.1.1 agian...

Is there a way to downgrade and jailbreak, or can I jailbreak 2.1.1?

You cannot downgrade a new iPod touch to 2.1, there are lots of things preventing you from doing so, like the BORD tag in Img3 files (which tells the device if the file will work with it or not) and the new application processor, the S5L8720x (older devices had the S5L8900x).

All you can do is wait at the moment....

And there are tons of free apps in the appstore

you say about the img3 files
couldnt some one open them in some sort of program and then edit the codes or what ever is in there so it stops it from protecting it?
    just a thought

You can follow the iPhone Dev Team's blog and see how they're progressing on the 2G jailbreak.
