One is a phone and one is an mp3 player. 3G allows you to browse the internet, use mail, etc over that network so you don't have to be in wifi range like a touch.

Of course not, you need some service provider with a data plan and a 3G network.

    Differences-
    iPhone has
    -Phone
    -3g data access
    -WiFi
    -GPS
    -Bluetooth
    -iPod
    -Appstore
    iPod Touch has
    -iPod
    -WiFi
    -Purchase 2.0-2.2 Update=Appstore

So, more than just the difference between Phone and iPod, the iPod Touch is a totally stripped down version of the iPhone.
