When I upgraded from 2.0 to 2.1, I updated the already jailbroken firmware to 2.1 (jailbroken as well). It worked fine, but people have said that you lose 500mbs of space because Cydia moves around it's files. If that's so, is it possible for me to remove Cydia completely and reinstall it?

Btw, in iTunes, it says my iPod's capacity is 6.88gb..

    Sure.

    in terminal:

    su

    alpine

    apt-get remove cydia

    Yes, do as I say!

    apt-get install cydia

It really takes up no where near 500 MB.

That 'lost space' is just due to things like Applications.xxxxxx and the like being recreated in /var/stash. You can just go into the iPod via SSH or a file browser and delete the older directories. Or, if you just installed Cydia and haven't run it yet, delete the Applications.xxxxxx and other folders like it, then run Cydia and let it set those up again for you.
