Can this be done without losing anything? I have lots of apps, both paid, free, and cydia apps... not worth the upgrade now if I'll lose all my games and things...

Nope, you have to restore every time you upgrade firmware versions. You can backup everything and restore to it later though.

Well this is all very strange, when I upgraded from 2.2.1 to 3.0 (jailbreak and all) I got to keep all my music and apps, now I want to go from 3.0 to 3.1.2 without losing everything, as clock2113... are you sure everything goes away?

you'll lose your jailbreak, but if you buy pkgbackup you can just restore all of your cydia apps after rejailbreaking

Aptbackup is what I used. It worked flawlessly as far as I could tell.
You download aptbackup (its under the big boss source I believe) and then run the app and click "backup" and then sync AND BACKUP your ipod via itunes
Then after you restore your ipod and rejailbreak or whatever, immediately reinstall aptbackup and click "restore" This will take a while and your ipod will reboot when finished, all your cydia apps should be restored.

And as for losing music/videos/app store apps, these are all backed up via itunes and will be resynced with your ipod after the restore/rejailbreak.

I also wanted to upgrade to 3.1.2
Would it also restore my themes?
