SSH into your iPod and delete any file that relates to mobileterminal in this directory:

    /private/var/mobile/Library/Preferences/

    For example, "com.googlecode.MobileFinder.plist".

Reboot your iPod and try out MobileTerminal again. Tell me if it works out.

Yeah, the reason why that happened is because you likely restored your iPod from the backup of the 1.1.x era. When you do that, it still loads ALL the preferences and stuff from all the jailbroken apps of 1.1.x. So when you installed the new MobileTerminal for 2.x, it utilized the settings already on your pod, which happened to use the same name, but aren't formatted correctly to be used with the new mobile terminal. Which causes it to be all screwed up.

Then next time you restore/update I would suggest setting up as a new iPod, so you don't have all the old gunk, and you'll be less likely to run into problems.
